Comparing stocks with different business models
Start with how each company earns cash, then normalize accounting definitions, capital needs, cycles, and risks before comparing valuation multiples.

Two stocks can share an industry label and still convert revenue into cash in fundamentally different ways. One may sell subscriptions in advance, another may build inventory before each season, and another may finance long-lived assets with debt. A single ratio cannot make those economics comparable.
The useful starting point is not “which multiple is lower?” It is “what does each company have to do, fund, and risk to produce the denominator in that multiple?”
Map the economic engine
Write a one-page business-model map for each company before calculating valuation. Identify:
- who pays and what they receive;
- whether revenue is recurring, transactional, usage-based, regulated, or commodity-linked;
- the direct costs needed to deliver another unit;
- fixed costs and the source of operating leverage;
- working-capital timing;
- maintenance and growth capital expenditure;
- financing needs and contractual obligations;
- major segments, geographies, customers, and suppliers; and
- the variables management cannot control.

The Business section describes products and markets; Risk Factors names significant exposures; Management's Discussion and Analysis discusses results, liquidity, known trends, and accounting judgments; financial statements and notes provide the numbers and definitions.
This map prevents category errors. A high gross margin can coexist with heavy sales acquisition costs. Low reported capital expenditure can coexist with substantial stock-based compensation or acquired intangible assets. Negative working capital can be a durable funding advantage in one model and a warning of payment stress in another.
Reconcile definitions before values
Use the original filings, not a screen alone. Confirm fiscal calendars, currency, units, continuing versus discontinued operations, share classes, and whether a value is quarterly, year-to-date, trailing, or annual. Read footnotes for acquisitions, impairments, leases, securitizations, pension assumptions, and changes in accounting policy.
Structured XBRL data makes systematic comparison possible, but tags do not eliminate judgment. The SEC says its financial-statement data sets present information as filed and its APIs aggregate standardized taxonomy facts where contexts and meanings can be made comparable. Company extensions, segment definitions, units, and amended filings still need review.
Non-GAAP labels require special care. “Adjusted EBITDA,” “free cash flow,” or “organic revenue” can exclude different items at different issuers. Preserve the company's reconciliation to the nearest GAAP measure and rebuild a consistent version if the comparison requires one. A similarly named metric is not necessarily the same metric.
Choose denominators that fit the model
Valuation should follow the cash-flow architecture.
- Revenue multiples omit margin, reinvestment, dilution, and financing differences. They can be a starting point for early or temporarily unprofitable businesses, not an endpoint.
- Earnings multiples are affected by capital structure, tax, non-cash charges, cyclicality, and accounting estimates.
- Enterprise-value measures can improve capital-structure comparison, but lease treatment, pensions, minority interests, investments, and restricted cash must be handled consistently.
- Cash-flow measures expose working capital and capital expenditure, but one period may be distorted by timing.
- Asset-based measures can matter for lenders, insurers, property businesses, or other balance-sheet models, while being weak for asset-light intellectual-property businesses.
Use several linked measures rather than searching for a universal one. Growth without unit economics is incomplete; margin without reinvestment is incomplete; return on capital without a careful capital base is incomplete.
Normalize the cycle and capital intensity
A current-year margin may sit at a cyclical peak or trough. Compare multiple periods and relate them to observable drivers such as capacity, commodity spreads, rates, credit losses, or end-market demand. Separate structural improvements from favorable price or volume conditions.
Capital intensity needs both the income statement and cash-flow statement. Depreciation is backward-looking accounting allocation; capital expenditure is a cash outflow; maintenance needs are an economic estimate. Acquisitions can substitute for internal investment. Share-based compensation may not consume cash immediately but can dilute owners. None of these should be ignored merely because a preferred metric excludes it.
Working capital deserves its own bridge. Faster collections, slower supplier payments, inventory liquidation, or customer prepayments can temporarily raise operating cash. Ask whether the change is repeatable and what operational obligation accompanies it.
Compare risks and optionality symmetrically
A comparison should name what can go wrong for both companies, not use a detailed risk case for one and an optimistic narrative for the other. Translate disclosures into observable variables:
- customer concentration into renewal and pricing exposure;
- debt maturities into refinancing dates and interest sensitivity;
- commodity inputs into margin bridges;
- regulation into decision dates and compliance costs;
- product concentration into unit demand and replacement cycles; and
- foreign operations into currency, political, and tax exposures.
Optionality deserves the same discipline. New products or markets should be described as scenarios with required investment, milestones, and probabilities—not added to value at full success while their costs are omitted.
Build a comparison sheet that can be audited
Use four columns for each key measure: reported value, normalized value, definition, and source date. Add a note for every adjustment. Keep a separate row for share count and dilution, net debt and equivalents, lease obligations, and major one-off cash flows.
Then write three conclusions:
- Operational: which model currently shows stronger economics, on which definition.
- Financial: how balance-sheet and reinvestment needs change the risk.
- Expectation: what growth, margin, or cycle assumptions appear necessary for the observed valuation.
The third conclusion is not a forecast. It is a way to make embedded assumptions discussable.
Limitations
Filings are periodic and can lag fast changes. Accounting estimates, segment reorganizations, acquisitions, currency movements, and custom XBRL tags can break time-series continuity. Normalization introduces analyst judgment, while market prices incorporate expectations not visible in historical statements. A lower multiple can reflect risk rather than mispricing, and a higher multiple can reflect expectations that never arrive.
